The area which the city of Killeen currently occupies was initially a small farming community known as Palo Alto, that had existed ever since the year 1872. During the year 1881, the Gulf, Santa Fe and Colorado Railway purchased 360 acres of land, comprising the land where Palo Alto was situated. They created a 70-block town on the land. The town was named after Frank P. Killeen, the assistant General Manager of Railroad. Killeen prospered, and by the next year a salon, railroad depot, a school and several stores had been developed. Some people from nearby communities relocated to the city and by the year 1884 the population had risen to roughly 350 individuals. During this time, the city of Killeen had five general stores, two gristmills, two saloons, two cotton gins, a lumberyard, a blacksmith shop, and a hotel.

Fort Hood is situated just near Killeen City. As a result, the economy in Killeen is mainly dependent on the soldiers stationed at the Fort. Fort Hood is the area's largest source of employment.
